Auto Supply Chain Broken By Japan Woes

tdp2664
InvestorPlace
Automakers and their direct parts suppliers are fast discovering that in the tightly choreographed dance of so-called just-in-time manufacturing, the supply chain is only as strong as its weakest link.  More than a month after the devastating earthquake and tsunami that hit northeastern Japan and crippled four nuclear reactors, vehicle manufacturers and their suppliers are just beginning to get a handle on the disaster's true impact on their operations. Toyota (NYSE: TM ), Honda (NYSE: HMC ) and Nissan (Nasdaq: NSANY ) already have had to close plants in Japan and many are operating at half capacity.  Toyota has warned its dealers of vehicle shortages this summer.  Ford (NYSE: F ) and General Motors (NYSE: GM ) have slowed production and taken some plants temporarily off line to save parts. Ford has warned that its earnings will take a hit over the supply chain disruptions. GM has formed a crisis team to identify at-risk parts and try to locate replacements. That will be tricky.  Today's vehicles contain 20,000-to-30, 000 parts, most of them tightly customized to specific vehicles. Since automakers' cut the number of suppliers in half to reduce cost and complexity during the recession, there's no quick fix when things go awry.  Direct (or Tier 1) suppliers like Autoliv (NYSE: ALV ), TRW Automotive (NYSE: TRW ), Johnson Controls (NYSE: JCI ), Magna (NYSE: MGA ) and BorgWarner (NYSE: BWA ) deliver engines, transmissions or other large components directly to vehicle manufacturers. Shares of these companies have fallen an average of 8% since March 11. Tier 1 suppliers are as vulnerable to the problems in Japan as are vehicle manufacturers because they rely on their own lower-tier suppliers for parts to build those components.  And if any of those suppliers has a problem delivering parts, the direct supplier can't build the component – and the automaker can't produce the car. One example is Japan-based Renesas Electronics, which produces more than 40% of the semiconductors that the global auto industry uses to control engines and other systems.  When the company's main factory was damaged in the initial earthquake, production went offline. Although Renesas had almost two months worth of inventory on hand, any prolonged shutdown would disrupt the entire automotive food chain, forcing their Tier 1 suppliers to shut down, too. And exposure to Japan is significant for North American parts suppliers.  In a survey of its members late last month, the Original Equipment Suppliers Association found that 78% of respondents had some form of part or material that originates in Japan; 63% said their Japanese suppliers had not yet confirmed that they could meet delivery schedules.  As a result, nearly half of the companies surveyed had already reduced production and more than 65% of the remaining companies expect to cut production in the next month. Still, direct suppliers are responding quickly to the crisis.  Autoliv is extending its airbag and seatbelt plant in southern China and Johnson Controls is raising the price of its lead-acid batteries.  Automakers aren't sitting on the sidelines either: GM is investing $100 million in a New York parts plant. Bottom Line: There likely will be enough disruption in the supply chain in the first half of 2011 to hit the earnings of auto manufacturers and their direct suppliers.  The Japan disaster has revealed a yawning gulf in the JIT manufacturing strategy — part of which gained fame in the auto industry as  "The Toyota Way". The concept of lean inventories and tight coordination with suppliers is great — until there is significant disruption in the supply chain. One thing is certain: the industry will be forced to rethink and revise how it does business. Manufacturers will develop contingency plans, add back more suppliers and expand inventories. But to auto manufacturers and their direct suppliers, it may feel more like closing the barn door after the horse has not only bolted, but is heading into the stretch at Pimlico.

Stocks Still Can’t Break Out

tdp2664

Despite some peaks and valleys, stocks are almost exactly in the spot where they closed two days ago, as few assets outside of gold and silver have been able to show a sustainable move higher. On Thursday, the Dow Jones Industrial Average rose 14 points to 12,285, the Nasdaq fell 1 points to 2760 and the S&P 500 hung flat at 1315. The latest market session was the reverse of Wednesday’s high-open-fade-to-the-close, as stocks in the U.S. began lower in the wake of flat trading in Japan and a European selloff, only to churn higher to a flat finish. Oil pushed itself back above $108 a barrel, and has now traded above $105 for about three weeks. Gold and silver also pushed higher in response to a weaker dollar and the strength in crude prices. Shares of mining and pipeline companies were among the top outperformers. As is the way, airline stocks were hit hard by the move higher in oil, and the downtrend in the sector going back to November is very much intact. Delta Air Lines (NYSE: DAL ) fell 2.7%, while U.S. Airways (NYSE: LLC ) dropped 2.4%. Even more broadly bearish was the downturn in financial stocks on Thursday. The SPDR Financial Select Sector (NYSE: XLF ) exchange-traded fund fell 0.8%. JPMorgan Chase (NYSE: JPM ) dropped for a third straight session — and by 2.8% on Thursday — as concerns about the company’s traditional banking business amid a sluggish housing recovery seem to have some stamina. The XLF is now down 3.3% since April 6, and has underperformed the S&P 500′s loss in the past 5 days by about 1.5 percentage points. Which is the outlier? The bullish view is that stocks are looking as if they’re putting in a floor after a weeklong selloff, and that oil prices — as long as they don’t move significantly higher — suggest confidence in global demand not dropping off a cliff. On the other hand, bank stocks are definitely showing a reluctance that housing and consumer-related worries are behind us. On the third hand, did you catch Google’s (NASDAQ: GOOG ) earnings after the closing bell? The search giant’s stock slipped 4.5% in after-hours trading Thursday after the company missed (!) Wall Street’s earnings estimates despite revenue that beat expectations by jumping 29.1% from a year ago. As alluded to in this space Wednesday, not too many earnings underperformances — especially by darling’s in the tech sector — are baked into the expectations of stock market optimists. From where Friday’s market is now likely to open, a third straight flat finish might be a heroic showing.

Microsoft Tops Equity Options, VIX Down

Your daily options trading wrap up. Sentiment Trading has been choppy Thursday
afternoon and the Dow Jones Industrial Average is now up 12 points 122 points
off its worse levels of the day. The tech-heavy NASDAQ is down 3 points ahead of
earnings from Google (NASDAQ: GOOG ). The CBOE Volatility Index (CBOE: VIX )
lost .59 to 16.33 and probing multi-week lows. Options are actively traded due
to the expiration, with 7.4 million calls and 6.8 million puts traded so far.
Bullish Flow The top equity options trades so far today are in Microsoft
(NASDAQ: MSFT ), which is trading down 33 cents to $25.30. One investor bought
108,000 MSFT July 27 Calls at 44 cents and sold 71,000 MSFT October 26 Calls at
$1.24. The action likely rolls a position opened in mid-January, when the Jul11
27 calls were sold-to-open and Jan11 25 calls were bought-to-close. A Microsoft
shareholder might be initiating these spreads as part of buy-write strategy.
Cisco Systems (NASDAQ: CSCO ) loses 11 cents to $17.14 and it looks like one
investor sells CSCO Jun 16 Puts to buy the CSCO Jun 18 – 20 Call Spread ,
paying a penny on the three-way, 15,000 times on International Securities
Exchange. Sentiment data is consistent with buying the call spread, selling
puts. Cisco shares rallied 4.9% on April 6, the day after the company's CEO
vowed major changes in the organization of the networking giant. However, shares
have lost ground in the six subsequent trading sessions and have now erased the
entire gain. Today's spread trader might be looking for a rebound through
mid-June. Find more option analysis and trading ideas at Options Trading .
Bearish Flow Yongye International (NASDAQ: YONG ) loses 34 cents to $4.60 and
2,700 puts traded in the Chinese ag chemical maker. YONG May 4 Puts are the most
actives with 960 traded (93% on the ask). Similar action in April 5, May 6 and
July 4 puts. Shares hit 52-week highs of $9.49 in early-November, but have been
trending lower since that time and hit a new 52-week low of $4.43 on Friday.
Today's order flow seems to reflect concerns about additional losses in the
weeks ahead. Implied Volatility Mover CBOE Volatility Index (CBOE: VIX) loses
.10 to 16.82 despite disappointing claims data and choppy market action Thursday
morning. S&P 500 fell early and is down 3.9 points after the Labor Department
said filings for jobless benefits increased by 27,000 to 412,000 last week.
Economists were looking for 385,000. Trading has been orderly, however, and VIX
edged lower despite weakness in the broader market. The options expiration might
be affecting the action, as today is the last day to trade S&P 500 Index Options
(CBOE: SPX ) SPX April options. Meanwhile, a noteworthy recent trade in the VIX
is a VIX May 21 – 25 (1X2) Call Ratio Spread at 20 cents, 15,000 times. Looks
like a debit was paid to sell the 21 calls and buy twice as many 25s. It might
be closing. Options Flow Bearish activity detected in Tellabs (NASDAQ: TLAB ),
with 6779 puts trading, or four times its recent average daily put volume.
Bullish flow detected in KKR & Co. (NYSE: KKR ), with 5282 calls trading, or
nine times its recent average daily call volume. Bullish flow detected in CDC
Corp. (NASDAQ: CHINA ), with 3544 calls trading, or 177 times its recent average
daily call volume. Increasing volume is also being seen in Tyco (NYSE: TYC ),
Goldman Sachs (NYSE: GS ), and Supervalu (NYSE: SVU ). Frederic Ruffy is the
