TODAY’S STOCK MARKET DOW JONES INDUSTRIAL AVERAGE DJI, S&P 500, NASDAQ INDEX TRENDS, NOTES April 13th, 2011 Week’s Overview

The major index composites ended last session covered in a blanket of red. The
Dow Jones Industrials fell by .95 percent and finished the day 12,263.58. The
Nasdaq ended the session lower by .96 percent to finish at 2,744.79. The S&P 500
ended red by .78 percent to close at 1,314.16. Oil prices made headlines
yesterday as they dropped to their lowest levels this month. Alcoa stock posted
a 6% drop and applied negative pressure to the Dow. Today, the Mortgage Bankers
Association will report on mortgage applications and this report is expected to
be flat or negative. The housing sector has been weak for a while and little
evidence at this time suggests that the report will show any dramatic
improvements. The Commerce Department will report on retail sales in March, as
well as the business inventories report. On Thursday, the Labor Department will
report on initial jobless claims and the Producer Price Index report from March.
We will see the Consumer Price Index report from the Labor Department for March
on Friday. The Federal Reserve Bank of New York will report its Empire
Manufacturing Index on the last trading session of the week as well. Also, we
will get preliminary data results from the University of Michigan Consumer
Sentiment Index report due this day. Investors will keep a close eye on
indicators as they attempt to process and predict momentum swings. Negative
pressure will still weigh on investors and push index composites. A government
shutdown is still a possibility and will be on investors minds. The crisis in
Japan will continue to apply negative pressure to world markets. Rising crude
price per barrel will definitely be a trend that investors will observe closely.
Rising interest rates is another variable applying negative pressure in the
current economic environment. Many variables will play a part during as the

Spot Gold Price and Spot Silver Price Drop; Goldman Sachs Posts; June Contract Gold and May Contract Silver News and Notes April 13th, 2011

Price per ounce for precious metal gold and silver contracts fell lower into
the red during yesterdays trading session. Stocks struggled throughout the last
trading session as well and were pulled lower due to a moderate sell off that
occurred earlier in the last trading session. The Dow Jones Industrial Average,
along with the Nasdaq and the S&P 500, ended the session in the red along with
floor prices for the major market metals. June contract gold ended the session
red by 14.50 to finish the day at 1453.60 per troy ounce. May contract silver
ended the day with a floor price lower by .55 at 40.70 per troy ounce. The one
month change for precious metal gold is still trending in a positive direction
even with the recent negative close price per ounce values. The one month change
for gold is green by a positive 2.21 percent. The one month change for silver is
positive as well by an even greater degree. Silvers one month change is positive
by 11.94 percent. News posted this week relaying the Goldman Sachs is
recommending that clients sell off some commodities, like oil and other
commodities, and wait for prices to drop lower to buy in again. This
recommendation should apply negative pressure to the price values of gold and
silver. During the interval between Tuesday session close and Wednesday session
open, spot gold and spot silver prices were trending in the red. Spot silver per
kilo was lower by 13.11 at 1292.34. Spot silver per ounce was red by .41 at

Options Strength is Their Flexibility

The knowledgeable options trading investor can structure trades using one or
more of the three fundamental aspects of options time to expiration, implied
volatility, and price of the underlying. If these variables are considered in
the initial construction of a trade, the options trader can increase his
probability of success. Even more remarkable is the ability to modify the
physiology of an existing trade as a result of changing market dynamics. Let's
examine a trade in which I have had to use several of these factors in order
(perhaps) to avoid a loss. In discussing this trade which is still open – we
can begin to understand some of the fundamental concepts which guide an option
trader's decisions. On March 29, I saw a pattern in US Steel (NYSE: X ) which
I considered to be modestly bullish. X is very liquid and this is accompanied by
actively traded options. In considering how to structure this position, I chose
to focus on what has been the defining characteristic of the market during early
2011 the low volatility environment. Most traders are familiar with the CBOE
Volatility Index (CBOE: VIX ) being reflective of general market implied
volatility (IV), but when considering trade structure it is important to realize
there is an implied volatility history for each underlying for which options are
traded. Here's a graphic display: US Steel (NYSE: X) It is clear that X is
currently in its lower range of implied volatility. I want to put as much wind
at my back as possible so I looked at a group of trades that benefit from stable
or rising volatility. The core knowledge is that IV is mean reverting and in
this case reversion to the mean would result in a rising implied volatility. One
of the best trade structures in a low volatility environment is the calendar
trade. In the vernacular of an options trader, it is a "positive vega
trade". In plain talk, this means the trade benefits from increasing
volatility. A calendar trade is constructed by selling a shorter dated option
and buying a longer dated option. These options are of the same type; either
puts or calls, and is established at the same strike price. The profit curve
typically shows a variably broad zone of profitability that reaches its maximum
at expiration when the underlying is at the chosen strike price. Because maximum
profit occurs at the strike price selected, a directional bias can be
established by choosing the appropriate strike. Risk factors in this trade are
two: 1. Price movement beyond the bounds of profitability. 2. Collapse of
implied volatility in the long options leg of the structure. In this case, I
chose to establish the calendar at the X 57.50 strike when the stock was trading
at around 56.50. I put the wind at my back a bit by selling the weekly call at a
price of 70 cents and a volatility of 38.5% and buying the monthly call at 1.63
and a volatility of 36.6%. This volatility skew served to reduce my exposure to
volatility collapse in the long leg and broaden the range of profitability a
bit. The initial P&L graph for the trade is presented below: US Steel Trade P&L
Unfortunately, within 48 hours, the price of X had fallen significantly as a
result of a negative analyst recommendation. The short option I had sold was now
trading at 3 cents. I bought these back for a net credit of 67 cents and
remained long the original calls I purchased. When options you are short trade
at less than 10% of the original price at which they were sold, only bad things
can happen if you keep them open. Such options MUST be closed regardless of
other adjustments you may choose to make. I closed the options, and sold the
next week's option at the same strike short for a net credit of 24 cents. On
April 5, the price had continued to go down; my adjustment was to buy back these
calls for 13 cents, booking an additional credit of 11 cents. I then chose to
convert the trade to a butterfly structure in order to improve the odds of
success. My current trade structure is displayed in the graph below. I do not
know if this trade will be economically successful, but it represents an
exercise in using the dynamic potential of options to accommodate the current
"real world" situation. US Steel Butterfly Spread This trade may or may not
work out economically, but it represents a characteristic example of the ability
of dynamic use of options to mitigate losses from what turns out to be an
initially incorrect hypothesis regarding future price movement. Stay tuned for

Options Wrap Focus on BofA, Target

Your daily option s trading wrap up. Sentiment Stocks opened sharply lower and
remain in the red late-Tuesday. Alcoa (NYSE: AA ) shares are down 6.3% and
easily the biggest loser in the Dow Jones Industrial Average after the
aluminum-maker kicked off the earnings-reporting season with EPS numbers that
beat Street views, but revenues that fell short of expectations. The economic
calendar included a Trade Balance of -$45.8 billion in February, which was
in-line with expectations. The primary focus seems to be some pre-earnings
jitters, however, and the problems facing areas around Tokyo. The Dow Jones
Industrial Average is down 126 points and the NASDAQ lost 31. The CBOE
Volatility Index (CBOE: VIX ) gained .86 to 17.45. Trading in the options market
is busy and clearly more defensive than in recent days with 9.3 million calls
and 8.1 million puts traded so far. Bullish Flow Bank of America (NYSE: BAC )
BAC April 14 Calls are the most actively traded equity options contract Tuesday
morning. The top two trades are 10,000-contract blocks at 6 cents each. Shares
are down 12 cents to $13.37 and these calls are now 4.5% out-of-the-money.
36,000 contracts have traded and open interest is 364,528, which is the fourth
largest position in BofA. Delta is .17, as the contract has three and half days
of life remaining. Some investors are likely closing out positions. Others might
be taking new positions and hoping for a post-earnings rally in shares. BofA is
due to release earnings the morning of options expiration Friday. Find more

Steve Smith notes for Whatstrading.com today that Target (NYSE: TGT ) shares are

traded. Shares of TGT have been one of the worst performers among big box
general merchandise retailers declining some 17% for the year to date. While
open interest is sufficient to cover, sentiment data suggest opening put
purchases in TGT today. Some might be tied to stock, as two blocks totaling
93,000 shares (53,000 and 40,000) also traded this morning. The company offered
an investor update today at an International Securities Exchange Group Retail
Summit. Expects EPS of $8 and revenues of $100 billion by 2016/2017. Implied
Volatility Mover Two days of put buying and then a tumble for Longtop Financial
(NYSE: LFT ). Shares are down $4.50 to $26.55 and falling to session lows, near
52-week lows, in heavy trading. Options volume is six times the average daily,
with another 14,000 puts and 3,200 calls traded. Looks like some investors are
bracing for additional downside in May 20, 22.5 and 25 puts, which are the most
actives. April 25 and 30 puts are busy as well. Implied volatility jumped 21% to
97. No news on the stock, but it seems that some investors had been anticipating
today's volatility in the stock over the past two days. Options Flow Bullish
flow detected in Chimera Investment (NYSE: CIM ), with 11,772 calls trading, or

The Silver Lining to the Sell-Off Following news that Japan had raised the alert level on its nuclear crisis and a less-than-stellar start to the earnings season with Alcoa Inc. (NYSE: AA ) reporting disappointing sales, the Dow Jones Industrial Average fell more than 100 points on Tuesday. Falling oil prices also contributed to the market’s drop, dragging down energy stocks. The bright side of a day like today, though, is that it gives investors the chance to buy stocks for a better price.
