Silver vs. Gold: Industry vs. Investment

A bullish view on Silver Prices via a bearish view on gold…

VICE-PRESIDENT
of marketing in North America for Heraeus Precious Metals, the German-based refinery group, Miguel Perez-Santalla doesn’t buy the idea of Gold Investment taking prices much higher from here.

Silver Investment, however, isn’t as crucial as industrial use – now growing strongly, he says.

Here Miguel Perez-Santalla talks to Mike Norman at Hard Assets Investor about what he’s starting to see silver now that prices have shot to 30-year highs…

Hard Assets Investor: Putting gold to one side for a moment, what’s your overall outlook on the other precious metals?

Miguel Perez-Santalla: Well, first off, all the precious metals are following along with Gold Prices, and the weakness of the Dollar, which is another thing holding up the precious metals markets. But there are some very strong fundamentals behind silver.

Silver consumption has gone up greatly. And there’s some tightness in the physical market, though the mines are delivering more. And it takes time for it to hit the marketplace. And that’s because a lot of the electronics industry and the jewelry market are growing tremendously, and because of the price of gold being so high.

HAI: As a substitute…?

Miguel Perez-Santalla: Yes, as a substitute. So there’s a lot of demand for silver. It has a very strong fundamental [outlook]. And I think that even if gold drops percentagewise, silver should hold on to more of its gains.

HAI: Now silver’s trading around $23 an ounce, but was $50 at one time back in 1980.

Miguel Perez-Santalla: But that was market manipulation. The Hunts’ cornering of the silver – or attempted cornering. It didn’t work out so well once the CFTC got involved.

HAI: Wouldn’t you think there would now be pressure or desire to see more controls put on the market? The commercials in the market, who have to deal in this, and the jewelry industry, for them it’s hurting…

Miguel Perez-Santalla: Well, what’s interesting about that is being someone who believes in the free market. At the same time, there have to be rules and boundaries set in place to protect industry, and to protect the individuals. And for instance, when investment money is going in large quantities into these metals, who’s paying for it in the end is the consumer.

For instance, palladium too is also reaching all-time highs. Well, it hasn’t reached all-time highs; it reached $1000 in 2000. But it’s very high right now. And why? Because of the investment money. Otherwise, it wouldn’t be as high because the primary consumption of palladium is the automobile.

HAI: So that speculative element pushes up the price, and that’s passed along to consumers.

Miguel Perez-Santalla: There have to be rules. Just like a football game. You and I – I’m a short little guy and you’re a tall, big guy. If we were playing football together, you’d cream me. It wouldn’t be fair.

HAI: You’d probably run right past me.

Miguel Perez-Santalla: But that’s what happens in the marketplace. Now we have big bullies playing in the market, which are the banks and the funds with their investment capacity. They could just outrun the small guys, and the small guys get crushed if they don’t join the herd.

HAI: Well, that’s the thing. And they have been joining the herd in quantities that continue to grow. So you’re feeling is that they’re going to end up being disappointed.

Miguel Perez-Santalla: Well, at a certain point it’s going to turn. It’s going to turn. Just like the tulip scare in Holland back in the 16th century or whatever it was.

HAI: Right, which devastated the whole Dutch economy.

Miguel Perez-Santalla: Right. When a house sold for one tulip bulb, that was insanity. And that’s the kind of thing we’re seeing now. Because really, what do you do with gold? If the jewelers can’t sell it, and it’s getting too expensive to use…

HAI: You’re saying there’s no intrinsic value to it?

Miguel Perez-Santalla: Well, there is…It’s beautiful. Gold is beautiful. But before King Croesus decided one day that gold was worth 15 head of sheep, no one picked up on gold. But that day when gold became a currency is when it got its value. Unless the government empowered decrees that it has to be money, and exchangeable in the public hemisphere, it’s not money.

HAI: What do you think about the fact that the production of gold – and we just kind of agreed that at least right now it has no intrinsic value – the production of gold uses up real resources…

Miguel Perez-Santalla: Well, there’s a flip side to that. Obviously, it’s producing and consuming all those things, and creating jobs at the same time. There are jobs created around any industry. So I’m not going to knock the entire Gold Mining industry. And there is a demand for gold and jewelry and whatnot. But now the demand has created a bubble, and it’s not being used for its primary, core fundamentals. So that, in a way, is true. Yes, it’s driving away resources from other areas where we should be exploring and investing our monies.

Stocks end mixed on Wednesday and fall Thursday as uncertainty increases. Although corporate earnings and jobless claims remain positive, stocks continue to fluctuate due to nervous anticipation. Investors primary concern will be addressed November 3rd, when the Fed is scheduled to release it’s economic stimulus plan. Investors have speculated that the Fed would roll out another round of bond purchases but fear the plan may not be as aggressive as initially anticipated. Reports indicate that the market will continue to be driven by the anticipated stimulus until a definitive plan is made. The Feds plans are not the only issue worrying investors as the November elections are right around the corner. The potential changes in political party could greatly affect the direction of policies across the boards. Approaching close the indices are all in the red with increased volatility noted. Top NYSE Pre-Market Gainers (AEE, Dominion Resources, PGN)

Ameren Corporation (NYSE:AEE) added 1.89% to $29.14 in pre market trading hours. The company on Friday reported a third-quarter loss of $167 million, or 70 cents a share, from net income of $227 million, or $1.04 a share, in the year-ago period. Wall Street analysts expected earnings of $1.25 a share, on revenue of $2.1 billion, according to a survey by FactSet Research. The company increased its 2010 core earnings outlook to a range of $2.60 to $2.80 a share, from its earlier view of $2.50 to $2.80 a share. The stock went up more than 1% year-to-date. Dominion Resources, Inc. (NYSE:D) went up 0.11% to $44 in pre market trading hours. The company said Friday its third-quarter earnings dropped to $575 million, or 98 cents a share, from $594 million, or $1 a share, in the year-ago period. Adjusted income rose to $1.03 a share, from 99 cents a share. Revenue rose to $3.95 billion from $3.63 billion. Wall Street analysts expected earnings of $1.05 a share, on revenue of $3.93 billion, according to a survey by FactSet Research. The 52-week range of the stock is $34-$45.12. Shares of Progress Energy, Inc. (NYSE:PGN) gained 0.47% to $44.95 during the pre market. The company said Friday its third-quarter net income rose to $361 million, or $1.23 a share, from $247 million, or 88 cents a share, in the year-ago period. Revenue rose to $2.96 billion, from $2.82 billion. Wall Street analysts expected earnings of 62 cents a share and revenue of $3.1 billion, according to a survey by FactSet Research. Mixed results posted for the stock market yesterday as apprehensions prevailed and traders wondered and worry. The Dow Jones Industrials fell .1% but the Nasdaq and the S&P 500 moved forward. The main news pushing stock action was corporate earnings and the report on first-time unemployment. The Labor Department reported earlier that fewer people applied for unemployment benefits last week. Applications for jobless benefits dropped from 21,000 to a seasonally adjusted 434,000 in the week ending October 23rd, 2010. It had been anticipated that applications for jobless benefits would rise and so this news was unexpected but welcomed. Stock futures for October 29th, 2010 are lower ahead of the opening bell for the U.S trading session. World markets are lower right now as well. European index values are falling off and those in France are off the most. The FTSE is in the red .42%. The DAX is lower .19% and the CAC 40 is off .59%. Asian index values are all red as well with the Nikkei 225 off the most by 1.75%. Feeding anxieties right now across the global markets is the increased worries relating to the federal stimulus intervention plan. The intensity and duration is unknown, but many are now expecting that it will be less than originally anticipated. Today, the third quarter gross domestic product reading (GDP) is due before the opening bell and the Chicago regional reading on manufacturing is due just after the bell. Food Crisis '08 Returns

In truth, the global squeeze on agricultural supplies never went away…

month, J.P.Morgan Chase dispatches a researcher to several supermarkets in Virginia, writes Addison Wiggin in The Daily Reckoning.

The task? To compare the prices of 31 items.

In July, the firm’s personal shopper came back with a stunning report: Wal-Mart had raised its prices 5.8% during the previous month. More significantly, its prices were approaching the levels of competing stores run by Kroger and Safeway.

The “low-price leader” still holds its title, but by a noticeably slimmer margin. And within this tale lie several lessons you can put to work to make money.

It’s best to get started soon…because if you think your grocery bill is already high, you ain’t seen nothing yet. In fact, we could be just one supply shock away from a full-blown food crisis that would make the price spikes of 2008 look like a happy memory.

Fact is; the food crisis of 2008 never really went away. True, food riots didn’t break out in poor countries during 2009. Warehouse stores like Costco didn’t ration 20-pound bags of rice…but supply remained tight. Prices for basic foodstuffs like corn and wheat remain below their 2008 highs today. But they’re a lot higher than they were before “the food crisis of 2008″ took hold.

Here’s what’s happened to some key farm commodities so far in 2010…

  • Corn: Up 63%
  • Wheat: Up 84%
  • Soybeans: Up 24%
  • Sugar: Up 55%.

What was a slow and steady increase much of the year has gone into overdrive since late summer. Blame it on two factors…

  • Aug. 5: A failed wheat harvest prompted Russia to ban grain exports through the end of the year. Later in August, the ban was extended through the end of 2011. Drought has wrecked the harvest in Russia, Ukraine and Kazakhstan – home to a quarter of world production.
  • Oct. 8: For a second month running, the Agriculture Department cut its forecast for US corn production. The USDA predicts a 3.4% decline from last year. Damage done by Midwestern floods in June was made worse by hot, dry weather in August.

America’s been blessed with year after year of “record harvests,” depending on how you measure it. So when crisis hits elsewhere in the world, the burden of keeping the world fed falls on America’s shoulders.

According to Soren Schroder, CEO of the food conglomerate Bunge North America, US grain production has filled critical gaps in world supply three times in the last five years, including this summer…

  • In 2010, when drought hit Russian wheat
  • In 2009, when drought hit Argentine soybeans
  • In 2007-08, when drought hit Australian wheat.

So what happens when those “record harvests” no longer materialize?

In September, the US Department of Agriculture estimated that global grain “carryover stocks” – the amount in the world’s silos and stockpiles when the next harvest begins – totaled 432 million tons.

That translates to 70 days of consumption. A month earlier, it was 71 days. The month before that, 72. At this rate, come next spring, we’ll be down to just 64 days – the figure reached in 2007 that touched off the food crisis of 2008.

But what happens if the US scenario is worse than a “non-record” harvest? What if there’s a Russia-scale crop failure here at home?

“When we have the first serious crop failure, which will happen,” says farm commodity expert Don Coxe, “we will then have a full-blown food crisis” – one far worse than 2008.

Coxe has studied the sector for more than 35 years as a strategist for BMO Financial Group. He says it didn’t have to come to this.

“We’ve got a situation where there has been no incentive to allocate significant new capital to agriculture or to develop new technologies to dramatically expand crop output.

“We’ve got complacency,” he sums up. “So for those reasons, I believe the next food crisis – when it comes – will be a bigger shock than $150 oil.”

A recent report from HSBC isn’t quite so alarming…unless you read between the lines. “World agricultural markets,” it says, “have become so finely balanced between supply and demand that local disruptions can have a major impact on the global prices of the affected commodities and then reverberate throughout the entire food chain.”

That was the story in 2008. It’s becoming the story again now. It may go away in a few weeks or a few months. But it won’t go away for good. It’ll keep coming back…for decades.

There’s nothing you or I can do to change it. So we might as well “hedge” our rising food costs by investing in the very commodities whose prices are rising now…and will keep rising for years to come.

“While investor eyes are focused on the Gold Price as it touches new highs,” reads a report from Japan’s Nomura Securities, “the acceleration in global food price is unrestrained. We continue to believe that soft commodities will outperform base and precious metals in the future.”

So how do you do it? As recently as 2006, the only way Main Street investors could play the trend was to buy commodity futures. It was complicated. It involved swimming in the same pool with the trading desks of the big commercial banks. And it usually involved buying on margin – that is, borrowing money from the brokerage. If the market went against you, you’d lose even more than your initial investment.

Nowadays, an exchange-traded fund can do the heavy lifting for you, no margin required. There are at least a half-dozen ETFs that aim to profit when grain prices rise. Deutsche Bank’s offering, for instance, DBA, is also easy to understand. It’s based on the performance of the Deutsche Bank Agriculture Index, which is composed of the following:

  • Corn 12.5%
  • Soybeans 12.5%
  • Wheat 12.5%
  • Cocoa 11.1%
  • Coffee 11.1%
  • Cotton 2.8%
  • Live Cattle 12.5%
  • Feeder Cattle 4.2%
  • Lean Hogs 8.3%

So you have a mix here of 50% America’s staple crops of corn, beans, wheat and sugar…25% beef and pork…and 25% cocoa, coffee and cotton. It might not be a balanced diet (especially the cotton), but it could make for a good balance of assets if you’re making your first foray into “ag” investing.

The meat weighting in here looks especially interesting compared to some of DBA’s competitors, which are more geared to the grains. It takes about six months for higher grain prices to translate to higher cattle and hog prices.

You might be glad you captured that upside when you sit down to a good steak dinner a few months down the line. After all, it’s going to cost you more.

Revenue increased to $2.14 billion, from $1.95 billion. Wall Street analysts expected the utility firm to earn 95 cents a share, on revenue of $2.1 billion, according to a survey by FactSet Research. The company narrowed its 2010 operating earnings target to a range of $3.50 a share to $3.70 a share, compared to its earlier view of $3.45 a share to $3.80 a share.

Private equity companies take large positions in private companies, and sometimes own the entire companies. Often, these companies are referred to as venture capital firms. Sometimes, the only way to invest in a ‘hot’ company is through a private equity company. As an example, many years ago, I invested in a company called the Nautilus Fund, which happened to own an equity position in some small privately owned technology company with the odd name of Apple (AAPL). At the time, I was using an Apple II computer with the Visicalc spreadsheet program. I couldn’t believe that calculations could be done so easily on a small machine and then printed out. I was working for an investment firm at the time and wanted to invest in this little Apple company, but unfortunately, it wasn’t publicly traded. Fortunately, I read in a Forbes article that a publicly traded venture capital company called the Nautilus Fund, had an equity interest in Apple. So to make a long story short, I bought some Nautilus for myself and some relatives, Apple went public, and Apple shares were spun off to the Nautilus shareholders. Of course, investing in private equity can be very risky, which is why most private private equity firms are private. The few publicly traded ones gives smaller investors an opportunity to participate in this potentially very lucrative investment arena. To cut down on risk, many investors seek out the ones that invest in debt of private companies in addition to equity, so that income can be generated for the shareholders. An example is Gladstone Capital Corporation (GLAD), which is structured as a closed-end management investment company. The company diversifies its portfolio by investing in both equity and debt securities, and allocating funds towards both small and medium-sized private companies. Gladstone, which has paid monthly dividends for many years, generates a yield of 7.2%. The stock trades at 12.8 times forward earnings and sells for about 3.5% below book value. Gladstone provides financing for a very diverse portfolio of companies across many industries, including Country Club Enterprises which is the sole distributor of Club Car and E-Z-Go golf carts in the northeast U.S., Legend Communications of Wyoming which is the largest radio operator in their region, Reliable Biopharmaceutical which is a manufacturer of high value advanced pharmaceutical and biochemical products for the generic injectable pharmaceutical industry, Cavert Wire which is the largest supplier of non-galvanized bailing wire in the country, Newhall Laboratories which markets La Bella™, Golden Sun™, and Rebound™ personal care products, B-Dry which is the oldest basement waterproofer in the U.S., Access Television Network which distributes infomercials and other paid programming through about 300 cable television systems, and Westlake Hardware which is the largest member of the ACE Hardware Corporation buying cooperative.
